What Is Stock Trading?

The basics of stock trading involve buying and selling shares of various companies so that you can end up making a profit. This is accomplished by paying attention to price fluctuations and other crucial data points. The main strategy behind this money-making process involves buying when the price is low and selling when it’s high, although this is often easier said than done.

There are two main ways of trading. Some people are active traders while others prefer to be day traders. Active traders are often looking for short-term gains and trade around a dozen or so times each month.

A day trader does even more than an active trader by buying and selling the same or different stocks in a single day. They’re attempting to make a profit within a matter of minutes.

Aside from those two main types, there’s also the possibility of options trading. A call option buyer makes their profit from having a stock that goes beyond the strike price in time. Then there’s a put option buyer who can make their profits when the stock price goes under the strike price in time.

There are other types of trading, too. For instance, you might be asking yourself, “What is CFD trading?” The more you know, the more options and strategies you’ll have at your fingertips.

Evaluate the Risks Involved

If you want stock trading tips, then don’t forget to spend a significant amount of time weighing the risks. This can allow you to make the most informed decision possible.

With options, you can either get an option writer or an option buyer. Whether one is better than the other will depend on a case-by-case basis. Some basic math can help you make the choice.

In theory, you could buy ten call option contracts. Let’s say that the price call is half a dollar for each option contract. Don’t forget that this type of contract often has a whopping 100 shares as its underlying asset.

With this in mind, your ten contracts will end up costing half a grand. The good news is that you won’t lose any more than that if the whole trade turns out to be a bust. The exciting aspect of this is that there’s no cap on the potential profit you can turn on those options contracts.

The key is to note what the probability of profit is because this can fluctuate from option contract to option contract. We can put the percentage at 25 for argument’s sake. 

If you’d rather write your ten call option contracts instead, then your max potential profit is half a grand while the losses have no cap. This may sound like a much worse deal but the probability of profit will be much higher, such as 75%, for instance.

The option you choose will depend on your personal risk tolerance. Either way, it’s worth taking the time to consider these kinds of risks.

Go for Longer and Shorter Expiration Dates

No stock trading guide is complete without discussing expiration tips. The only thing that can end up standing between you and high profits is the expiration date on your option contracts. This is why it’s a good idea to seek out expiration dates that are as far off as possible instead of around the corner.

If you’re writing options instead, then the reverse is true. It’s better to get the closest expiration date you can find.

You’re advised to not put your eggs in one basket. Instead, you should find the right balance between buying and writing options contracts. One strategy is to go for the cheapest ones you can find.

Not only does this improve the chances of getting profit, but you could get much higher profits in the end as well. This can happen when the option is underpriced, which means you’ll have a better chance of a successful trade than you may realize at first. This is often much better than laying it all on the line for higher rewards but also a bigger risk of higher losses, too.

Study the Relevant Sectors

This way, you will have a middle man between you and the market.

Knowing this, you can decide if the high implied volatility is worth the risk.
